Correct. Upon launch, Avid will detect any changes in folder content, and immediately scan & index the files, automatically creating new databases. Keep your folders well under 5,000 files and you'll be OK. I prefer approx 2,500 files ... but that's just me :)

For "Phase 2", you don't need to move all the media into another folder. Besides, you might exceed the 5,000 file limit per folder. Instead, simply rename all the folders sequentially starting at say 100, e.g., 100, 101, 102, etc. Since they all have accurate Media Databases, the media should link without issue. Please list your complete system specs, e.g., computer make & model, video card make & model, exact OS version, exact video card version, exact QT version, number and type of hard drives and how connected, detailed project specs, video sources, video resolutiuoin, etc. Then, describe what & when you encounter the alleged defect

It would be great if Avid built in these types of tools. Meanwhile, every AE I know and work with, uses quickeys to accomplish this.
